Correct, you replace one "normal" stand with the character stand. In your example, after the upgrade you would still have 7 stands.

To make it clear: Yes, you usually replace (if upgrading an infantry stand) one model on one stand with a character model. Sometimes you can upgrade more than one stand (Exarch is a good example).
When upgrading vehicles or war engines you can represent the character as you like, with a banner for example.
As you can see, some formation upgrades consist of whole stands (with some type of leader). These are no characters rules-wise because they are limited to the stand they are bought with.
